Today I want to introduce the efficient market hypothesis, a foundational idea in financial economics which holds that asset prices fully reflect all available information at any given time. If this hypothesis is correct, it becomes essentially impossible to consistently outperform the overall market through stock selection or market timing, since any new information would be almost immediately incorporated into prices by investors acting on it.

The hypothesis is often discussed in three forms of varying strength. The weak form claims that prices reflect all past trading information, meaning technical analysis based on historical price patterns cannot yield consistent excess returns. The semi-strong form extends this to include all publicly available information, such as company earnings reports. The strong form goes further still, claiming prices reflect even private, insider information, a claim most economists view skeptically given documented cases of profitable insider trading.

Critics of the hypothesis point to recurring market bubbles and crashes as evidence that prices can deviate substantially from any reasonable estimate of fundamental value, sometimes for extended periods. Proponents counter that such episodes, while real, do not necessarily disprove market efficiency, since these anomalies are often difficult to predict or exploit reliably in advance, which is itself consistent with a market that is efficient even if not perfectly so.
